Understanding Zacks Style Scores
The Zacks Style Scores are a distinctive rating system that evaluates stocks according to three widely-used investment strategies. Created to complement the Zacks Rank, these scores assist investors in identifying stocks with the greatest likelihood of outperforming the market in the next month.
Stocks receive letter grades—A, B, C, D, or F—based on their value, growth, and momentum attributes. An 'A' rating signals higher potential than a 'B', and so forth, indicating that higher scores suggest better prospects for outperformance.
The Style Scores are divided into four main categories:
Value Score
Value investors focus on uncovering undervalued stocks before the broader market recognizes their true worth. The Value Score utilizes metrics such as P/E, PEG, Price/Sales, Price/Cash Flow, and other ratios to highlight stocks that are attractively priced and discounted.
Growth Score
For those prioritizing growth, the financial health and future outlook of a company are paramount. The Growth Score analyzes projected and historical earnings, sales, and cash flow to pinpoint companies likely to experience steady expansion.
Momentum Score
Momentum investors believe in capitalizing on prevailing trends. This approach focuses on stocks exhibiting upward or downward movement in price or earnings forecasts. Factors like weekly price changes and monthly shifts in earnings estimates help the Momentum Score identify optimal moments to invest in high-momentum stocks.
VGM Score
If you prefer a blend of all three strategies, the VGM Score combines Value, Growth, and Momentum Scores for a comprehensive assessment. This score weighs each style to highlight stocks with strong value, promising growth, and robust momentum.
Integrating Style Scores with Zacks Rank
The Zacks Rank is a proprietary model that uses changes in earnings estimates to simplify the process of building a successful portfolio.
Historically, stocks rated #1 (Strong Buy) by Zacks have delivered an average annual return of +23.93% since 1988, more than twice the performance of the S&P 500. However, with over 200 companies holding a Strong Buy rank and another 600 rated as Buy (#2) daily, selecting the best options can be daunting.
This is where Style Scores prove invaluable.
To optimize your investment outcomes, target stocks with Zacks Rank #1 or #2 and Style Scores of A or B. If considering stocks with a #3 (Hold) rank, prioritize those with high Style Scores to maximize potential gains.
Always pay attention to the direction of earnings estimate revisions, as Style Scores are designed to work in tandem with the Zacks Rank.
For example, stocks rated #4 (Sell) or #5 (Strong Sell), even with high Style Scores, typically have declining earnings forecasts and are more likely to see their share prices drop.
Owning more stocks with a #1 or #2 Rank and top Style Scores increases your chances of success.
